Market Recap and Commentary

S&P 500 Total Return for the month of May was up 2.41%.

Markets returned to an upward trajectory in May, as they continue to erase all signs of fear that anything can go wrong. The large swings up and down have been replaced by a steady march to new highs. Any trepidation over conflict with North Korea or trade war with China have been replaced with an exuberant confidence in strong earnings and jobs numbers. The strong jobs report increased the likelihood of the U.S. Federal Reserve acting to hike short-term interest rates for a fourth time this year, whereas, previously, investors had been anticipating only three rate hikes in 2018.

Volatility, as measured by the VIX, has moved inversely to the markets, as is typical. VIX spent a good chunk of the month under 15, with only a quick pop to over 17 at month’s end.

Performance and Trading Update

Horse Cove Partners Absolute Return Strategy composite was up 1.53% net of fees in May.

May was a good month for Horse Cove, though the premiums we collected were noticeably lower compared with recent months. We faced no pressure on the puts this month. We were forced to cover the calls for a small loss 3 times out of the 8 times. The strategy had no negative weeks this month.

The Enhanced Yield strategy had another solid month with no pressure on any of the positions. The lower targeted return typically allows us to be further away from the market versus the regular strategy, with no calls written and no weekend risk.

VIX started the month just over 15% and spent most of the month under 15%, rising to over 17% at month’s end. We wrote at an average VIX of 14.45% vs 18% last month.

Reg. T Update

Here are the composite net returns for the Reg. T accounts for the periods indicated:

IRA accounts must use Reg. T Margin which, means that fewer option contracts can be written than in the “regular” accounts that use Portfolio Margin. Over time, this will result in lower returns when compared to the “regular” accounts.

Predictions

There is an old saying on Wall Street: “Sell in May and go away.” As noted above, following that advice was not profitable this year. In fact, looking back, stocks such as Amazon have had great months in May as well as all summer for that matter.

Which brings us to “predicting the market”. We have never met anyone who can accurately do so over any reasonable period of time. At Horse Cove Partners we know we cannot do so. But that does not stop others from trying.

As this bull market ages, we are seeing more and more predictions of what is going to happen. Those predictions may be right at some point. The market will have a correction. There will be a bear market. Yes, I think on that we all can agree.

The “what” is the easy part. It is the “when” where all of these predictions become problematic. Without the “when”-- without timing, there is nothing actionable.

One of the reasons why we take a short one-week bite at the market is to give the strategy the opportunity to digest the market’s movements. Both bull and bear markets develop over time. We don’t know if the bull is ending or if it has farther to run. We are confident that the change will not happen overnight, and that will give the strategy the opportunity to digest the movement and profit from it--regardless of direction.

“We do not believe we are smarter than the market, nor can we time the market in any given week or month. As a result, we take an investment approach similar to an insurance company in that our investment strategy focuses on the probability of success and the management of risk. We believe that it is possible to realize positive returns through disciplined focus on the risk of each trade with a weekly investment horizon, and accepting intelligent losses when risk events occur.”

We thank you for your continued support.

The volatility of an index is materially different from that of the model portfolio. The S&P 500 refers to the Standard and Poor's 500 Index which is a capitalization-weighted index of 500 stocks. The index is designed to measure the performance of the broad domestic stock market. The VIX (CBOE volatility index) is the ticker symbol for the Chicago Board Options Exchange (CBOE) Volatility Index, which shows the market's expectation of 30-day volatility. It is constructed using the implied volatilities of a wide range of S&P 500 index options. This volatility is meant to be forward looking and is calculated from both calls and puts. The VIX is a widely used measure of market risk and is often referred to as the "investor fear gauge." Investors cannot invest directly in an index. An index does not charge management fees or brokerage expenses, and no such fees or expenses were deducted from the performance shown. Options trading entails a high level of risk. The models do not include the reinvestment of dividends and capital gains because options don't pay dividends.
